So let's say I attack the thrashing tentacle, and then applying the forced effect, draw the top card from the encounter deck and it IS a tentacle/shadow effect card. I understand that I have to apply the damage from the attack to a character I own.

The question is does this mean that 1.) both the tentacle and my ally take the damage from the attack, or 2.) does the ally take the damage in lieu of the tentacle when this effect is engaged?

If 2. is true, than this card is ridiculously powerful with the proportion of the deck that is shadow/tentacle cards. You could easily destroy your entire party without ridding yourself of the thrashing tentacle!!!
